Many people use a Devantech Compass, which outputs the direction signals to interface to your project. If you want to build one yourself you can use a couple of magnetoresistors and use a microcontrollers ADC to measure the angle to the earth's field. Another possibility is to modify a store bought compass like this Bell compass modification http://plaza.ufl.edu/nuclear/compass.html costs $17 at walmart. I'm not sure if there are any good construction plans out there though.
