How do I prevent water from entering the hull through the open space between
the sleeve and the shaft?

Would something like petroleum jelly work? Or is there something that is
better?

What you want are 'stuffing tubes' or 'stuffing boxes'. There are
other methods of construction, as well as commercial products
available.

The best thing I have found to prevent leaks is plain axle grease.
